  • Britannia Chemicals PLC (A): The Merseyside Project

Britannia Chemicals was under pressure from investors to improve its financial performance because of the accumulation of the firm's common shares by a well-known corporate raider. Earnings had fallen to 180 pence per share at the end of 2017 from around 250 pence per share at the end of 2016. The manager of Merseyside Works, a production plant owned by Britannia Chemicals, thus believed the time was ripe to obtain funding from corporate headquarters for a modernization program for her plant-at least she had believed this until her controller presented her with several questions that had only recently surfaced. This A case presents a go/no-go project evaluation regarding improvements to a polypropylene production plant. It explores aspects related to identifying incremental cash flow implications of investment decisions and evaluating related financial criteria, including impact on earnings per share, payback, and net present value, and internal rate of return.

  • Understanding Risk: Systemic versus Idiosyncratic

Using the fictional situation of two brothers facing the challenge of managing a commodity business in central Africa, this note explores different metrics for risk and related considerations for investors. The note considers measures of volatility, including the difference between systematic risk and idiosyncratic risk, and how diversification reduces idiosyncratic risk. The note uses these concepts to motivate the foundations of portfolio risk assessment by rational investors and the theory of the capital asset pricing model.

  • Nelson Nurseries

This case captures the problems concerning cash flow and working-capital management typical of small, growing businesses. At the end of 2020, Roger and Christine Barton have completed their third year of operating Nelson Nurseries, a $1-million-revenue woody-shrub nursery in central Virginia. While experiencing booming demand and improving margins, the Bartons are puzzled by their plummeting cash balance. The case highlights the difference between cash flow and accounting profits, as well as the common negative effects of growth on cash flow. It also provides a forum for instilling appreciation for the relevance of free cash flow to business owners and managers, introducing financial-ratio analysis, developing the concepts of the cash cycle and working-capital management, and motivating the use of financial models.

  • The Profitability Index

The well-known net present value (NPV) rule advocates accepting all investment projects that have a positive NPV. The NPV rule makes economic sense since positive-NPV projects are expected to create economic value. But what should a manager do if the total investment capital needed to fund the available positive-NPV projects exceeds the budgeted capital available? This note illustrates and discusses the profitability index, one tool that is used to assist managers in such constrained situations.

  • Trade Credit

When businesses deliver a product or service, they often forego receiving immediate cash payment and allow their customers to pay later. Such payment terms are called trade credit. While trade credit fosters sales to existing and new customers, such credit is not free. The cost of trade credit to sellers is twofold: it creates repayment uncertainty and it increases the seller's financing cost. By extending trade credit, sellers effectively take on a banking role as they finance a portion of their customers' assets. This note explores and illustrates the trade-offs that businesses make regarding trade credit.

  • Credit Analysis Basics

Capital markets facilitate the appropriate exchange of money. For lenders and borrowers, the interest rate is the primary pricing mechanism that markets use in this exchange. For borrowers deemed to have higher credit risk, lenders add a risk premium to the interest rate to compensate for higher risk. Credit risk is the risk that the borrower will default on (not pay) the payments agreed upon in the loan. Such risk-based interest rates ensure that money flows appropriately between lenders and borrowers. Credit analysis is the process of determining a potential borrower's credit risk. This note explores credit analysis and its relation to the credit-risk premium in interest rates.

  • Asset Price Bubbles

Market lore recounts a host of fabled asset price bubbles: the Dutch tulip bubble of the 1630s, the South Sea and Mississippi bubbles of 1720, the dot-com bubble of the late 1990s, and the global real estate bubble of the mid-2000s. One survey reported the occurrence of some 60 bubbles since the 17th century. Despite their apparent prevalence, asset price bubbles are a challenging theoretical and empirical concept. The aims of this note are to: explore the concept of an asset price bubble; consider some tell-tale signs of a bubble from the standpoints of economic theory, empirical research, and market lore; survey evidence about the existence of bubbles; summarize theories about the causes of bubbles-especially the apparent irrationality of bubbles and the behavior of rational sophisticated investors in buying into them; and finally, highlight some of the regulatory dilemmas that bubbles present. Although the existence of the occasional asset price bubble may seem obvious to the casual observer, this note explains why bubbles are hard to identify and challenging to trade upon.

  • A Primer on Risk-Free Bonds

This note explores the first principles of pricing financial contracts. Debt contracts go by many names, but the term bond is used in this note to denote any market-traded debt contract. The note is divided into three sections. The first section examines the simplest of financial contracts-the zero-coupon risk-free bond contract. The second section examines bonds with the additional complexity of coupon payments. The third section examines the expectations theory, the fundamental theory for why yields vary over different maturities, and introduces the construct of a yield curve. The basic concepts and principles associated with the risk-free bonds discussed in this note provide an important foundation for understanding more complex securities.
